Basically, the holds in Skyrim are territories in this. Each is ruled by a Dragon King. There are two princes for each territories- The Crown Prince, and the Lesser Prince. When the Dragon King dies, the Crown Prince becomes the Dragon King, the Lesser Prince becomes the Crown Prince, and the Dragon King who was killed cycles back and becomes the Lesser Prince. But, if the whole family of rulers is killed, the killer becomes the Dragon King. Remember, there is a King for each territory!
When a Prince becomes a King, they automatically become a Black Dragon.
The capital city of a territory is ruled over by the Dragon King of that territory, and no-one rules the smaller villages, except, by extension, the King.
All dragons can use Thu'um, but higher ranking dragons can use it more effectively.
If you are an average Citizen Dragon, you can be any type of Common dragon that appears in the base game.
If you are higher than a citizen, but lower than a King or Prince, you can be any Common type of dragon, including in DLCs.
If you are a Prince, you can be any type of Dragon other than Skeletal/Undead or Black dragons.
If you are a King, you can be any dragon other than Skeletal/Undead.
If the whole Royal Family of a territory is killed, they can go back to being citizens, or come back as a Skeletal/Undead dragon. Note that if you are an Undead/Skeletal dragon, you can never regain your former position, or use Thu'um.

Story: Not anything big and bad, got into fights here and there but hey, what else? Well, not a lot. Now that she's queen of a territory, she fights to be the strongest. Her ambition is great, perhaps too great? If she can, she would kill to become something stronger. The strong survive, the weak die. She finds it to be satisfying to have so much power. But she does know where she stands now, she does like to fight and you could say shes more of a neutral between acting and thinking. She does has a soft spot for hatchlings though.

No, she can be Dragon King (or Queen) of Windhelm since there are no players ruling there. But if she becomes Queen, she will have to be a Black dragon. Which still will be able to use frost breath, since Alduin is a Black dragon and he can use frostbreath.
